Narrative:
Takeoff on runway 17 at pns. At shoreline, cleared turn to 360 degrees, climb to 10000 ft. When climbing through 7500 ft (2000 FPM, 250 KTS), ATC excitedly issues clearance to level off at 7500 ft, due to 'unanticipated' climb of student pilot ahead, who is now at 8000 ft. I advised that 7500 ft was already vacated but we would return immediately. Meanwhile, first officer had stopped climb at 7800 ft and returned to 7500 ft as soon as possible. TCASII issued TA 12 O'clock, 4 mi, level, plus 04. At 2 mi, student pilot began descent. TCASII issued RA, traffic now 12 O'clock, 1 mi, 00 descending. We followed RA and initiated climbing left turn until 'clear of conflict.' during climb, saw traffic pass on right -- very close. Excursion was 1000 ft to altitude 8500 ft. Advised ATC. They cleared us up to 10000 ft and on course.

DURING CLB, SAW TFC PASS ON R -- VERY CLOSE. EXCURSION WAS 1000 FT TO ALT 8500 FT. ADVISED ATC. THEY CLRED US UP TO 10000 FT AND ON COURSE.
