Narrative:
First officer flying, we departed ewr on runway 4L on ewr 6 SID which calls for right turn to 060 degrees, followed by left to 290 degrees at ieza localizer 4 DME. Cleared to 2500 ft. On takeoff leg, we noticed aircraft in front of us (2.5 mi on TCASII) turning left in front of us. While watching that aircraft, I selected heading to 290 degrees at 2.3 DME (the turn point when using this SID off of runways 22). First officer realized we weren't at 4 DME yet and verbalized correction, and I reset heading to 060 degrees. Concurrent with this, we passed assigned altitude of 2500 ft. Both of us realized we were missing the leveloff and verbalized '2500 ft, leveloff,' and I eased forward on the controls. First officer resumed leveloff at 2500 ft after excursion reached 2840 ft. As we leveled, controller called 'turn left 290 degrees, maintain 2500 ft.' no conflicts or TCASII alerts resulted, but improper leveloff was induced by attention diverted by traffic and improper heading bug selector.
