Narrative:

We were number one for takeoff. We told tower that we were ready; and he replied 'runway 16 line up and wait'. My first officer mentioned as we started to take position that there was an aircraft on final. Our assumption was that we were going right out. ATC had completed this same scenario with the previous departure and arrival. As we crossed the hold line onto the runway ATC yelled 'I told you to hold short'. We jumped on the brakes and informed ATC that we were across the hold line. We also stated that he had cleared us to line up and wait. During this conversation; the landing carrier was now short final and stated that he was going around. He also followed it up with... 'By the way tower; you did clear him to line up and wait'. Tower then cleared the air carrier to do a 360 back to the runway; and us to take off. Rest was uneventful.
